How the Math Works

Detailed Example: The $1,100,000 Luxury STR Benchmark

1Land Value vs. Depreciable Structure Basis

When acquiring a $1,100,000 luxury property (e.g., in Sevierville/Pigeon Forge or Lake Norman), the purchase price must be allocated between non-depreciable land and depreciable improvements.

  • Total Purchase Price: $1,100,000
  • Carved-out Land Value: $100,000 (land does not wear out or depreciate)
  • Depreciable Building Basis: $1,000,000 ($1,100,000 - $100,000)

2Cost Segregation Study (27% Reclassification)

A specialized engineering cost segregation study examines every asset in the property, accelerating 5, 7, and 15-year components into Year 1 bonus depreciation:

  • 27% Reclassification: 27% × $1,000,000 = $270,000 write-off
  • Qualifying Assets: Hot tubs, designer furnishings, arcade games, home theater acoustics, outdoor decking, fire pits, and custom lighting.
  • Remaining 73%: Depreciates normally over 27.5 or 39 years.

350 / 50 Co-Investor Allocation

Assuming two equal co-investors (e.g., friends, business partners, or married spouses filing separately) pooling capital with $200k in W-2 or active income each:

  • Investor 1 (50%): Gets $135,000 paper loss → shields active income down to $65,000 → ~$49,950 saved at the 37% federal bracket.
  • Investor 2 (50%): Gets $135,000 paper loss → shields active income down to $65,000 → ~$49,950 saved at the 37% federal bracket.
  • Combined Federal Tax Savings: ~$99,900 Total.

4The 7-Day Short-Term Rental Exception

Under Treasury Regulation § 1.469-1T(e)(3)(ii)(A), rental properties where the average customer stay is 7 days or less are excluded from standard passive activity restrictions.

When the owner or co-investor meets one of the IRS material participation tests (e.g., spending 100+ hours and more time than any other individual), the paper depreciation flows through to directly offset active W-2, 1099, and business income.
